The Spanish midfielder made 37 appearances for the Gunners in 2019/20 as he established himself as an integral part of Mikel Arteta’s first team squad.
Technical director Edu said of the deal: “We are delighted to have Dani back with us for the new season.
“We all know his qualities after an impressive 2019/2020 campaign, which ended with him playing a key role in our success in the FA Cup.
“We are excited to add Dani to the list of quality players we are bringing in.”
Gunners head coach Arteta added: “Dani was an integral part of our team last season and finished the season in excellent shape.
“I love Dani’s passion and commitment and he is a very skilled player. We are delighted to welcome you back and look forward to seeing you pick up where you left off. “
Ceballos will not be available for the season opener against newly promoted Fulham, as he will have to remain in quarantine for 14 days under UK coronavirus rules.
The transfer from the Spaniard is Arsenal’s third addition in the summer following the acquisition of Willian from Chelsea and the arrival of defender Gabriel Magalhaes from Lille.
